I upgraded my VM to grub2 and at some point grub decided to use the Debian
wallpaper image as background. With this setup it works quite well, four tries,
four times successfully bootrd 2.6.26. However, removing the wallpaper file
makes the system crash again. 

Which setting do you have in grub? This is very strange.
